In an AMM system, a liquidity pool is created by users who deposit their digital assets. These pools are accessed through smart contracts on a blockchain, which automatically execute trades based on predetermined rules. The AMM algorithm uses these pools to determine the price of assets and ensures that trading can occur at any time, regardless of market liquidity.
The AMM mechanism relies on a mathematical formula, typically a variant of the Constant Product Market Maker (CPMM) formula, to determine the exchange rate between two assets in the pool. This formula takes into account the amount of each asset in the pool and ensures that, as one asset is traded for another, the ratio between them remains relatively constant.
